Federal Reserve May Consider Rate Hike to Establish Chairman Warsh's Inflation-fighting Credibility

WASHINGTON - EntSun -- Economist William Michael Cunningham, CEO of Creative Investment Research, said today that the Federal Reserve faces one of its most uncertain policy decisions in years, with a meaningful possibility that newly appointed Chairman Kevin Warsh could support an unexpected increase in interest rates to reinforce the Federal Reserve's anti-inflation credentials.
Unlike most Federal Open Market Committee (FOMC) meetings, today's decision has remained unusually opaque. While financial markets generally expect the Federal Reserve to leave its benchmark interest rate unchanged, investors have assigned a significant probability to the first rate increase in nearly three years.
"The Federal Reserve is not simply making a monetary policy decision today," Cunningham said. "It is also defining the leadership profile of its new Chairman. A rate increase would immediately establish Chairman Warsh as an creditable inflation fighter and demonstrate his willingness to act independently, even when the White House expect otherwise."
Recent volatility in global energy prices associated with geopolitical conflict has complicated the inflation outlook. Although higher oil prices have contributed to renewed inflation concerns, many economists argue that today's inflationary pressures remain largely supply-driven rather than demand-driven.

"Monetary policy cannot produce more oil, reopen disrupted supply chains, or resolve geopolitical conflicts," Cunningham noted. "Higher interest rates cannot prevent wars or eliminate supply shocks. Instead, they primarily reduce demand, potentially slowing hiring and investment doing what they can to address the underlying causes of inflation."
A number of economists have expressed skepticism that monetary tightening (increasing rates) would significantly reduce inflation under current conditions. Instead, they warn that an unnecessary increase in interest rates might increase financial market volatility.
Creative Investment Research believes today's decision represents an important test of the Federal Reserve's ability to balance institutional credibility with evolving economic realities.
